Your DVD camcorder compresses your video to the Mpeg2 format. When you make changes (including combining clips)and rendering that to a new file, you are RE-compressing the already compressed video and the quality suffers.
Bottom line: Mpeg2 is not a good aquisition format if you are going to be editing it later.

Is your subject fairly stationary? If so, it wouldn’t be too hard to create a bezier mask to eliminate most of the background altogether.

Do you already have the means to transcode the firewire out so you can input to your TV such as a camcorder or Canopus box? You’d need that for the TV.
For the dual monitor card, it depends on your system. If you can pop in an old Matrox 450 or 550, you can get those pretty cheap these days.

I suspect that something is amioss with the interface to (or within) the dsr-25. Do you have another device to hook up instead to troubleshoot that?

Check under Preferences > General and look at the bottom for the path for the temp files folder. Do you have ample space THERE? If not, point it somewhere else.

To isolate a shape for manipulation, you need to build a bezier mask.
However, if the subject’s face is very underexposed, the information is just not going to be there to bring out.

You are probably recording ‘takes’ which are stacked on top of each other (a really neat feature). Just hit the T key to toggle through them.
It also helps to have the event names turned on, so hit Ctrl/Shift/i to see them.
