An .avi is not going to do you much good for local playback.
The current codec champ is H264. You will need to change the Profile level to 4.1, then set your frame size, FPS, and PAR to match your source video. Choose 2 pass VBR with a target bitrate of about 3 Mbps with a maximum of 4 Mbps.
You may have to experiment with Keyframe distances. -

1. CS4 requires more horsepower and RAM to run smoothly. Core 2 Duo and 2 gigs of RAM minimum.
2. CS4 cant author DVDs, so you will need to learn Encore.
3. CS4 layout is mostly the same as 2.0. -

Uninstall Quicktime and VLC players and try again. If it still does not work, reinstall the latest QT player.

Aside from CS3 not being capable of editing AVCHD is the computational challenging aspect of decompressing that codec for playback. A Quad Core 2.6 CPU is needed.
HDV is much less compressed and a more common acquisition format. Sony and Canon both make cameras in the $1 K range. HDV requires only a Core Duo 2.6 to preview in CS3. -

2. Yes…choose File>Export>Movie. Then choose Microsoft AVI, Compressor= None and Color Depth of Millions+ Colors. The + sign is for the alpha channel. -
USB external drives on XP (Sp2) could be connected at USB 1.0 speed instead of 2.0.
Expand Universal Serial Bus Controllers in Device Manager; you should see one-“Intel(R) 82801EB USB2 Enhanced Host Controller- 24DD”
If not, right click on one the USB 1 Host controller and choose Update Driver.
