    You should make a custom Preset in the Desktop Editing mode. The Preset should match the properties of your source video, especially resolution.

    6.5 was 2001 and just able to edit DV. Suggest Premiere Elements 8 for about $79.

    The Page Up and Page Down keys should navigate between Edit Points in selected tracks regardless of whether the Program window or Timeline is active, then Ctrl+K will razor clips on Selected tracks.
    To select a track, click the name of the track at the left end.

    If the playback sharpens up when stopped, you may be in the Draft playback mode, rather than Automatic or Best.
    Also the Zoom level of the Program window can degrade the appearance when set to Fit or anything other than 100%.

    It is likely your concern is just a preview problem. Simply press the Enter key to generate preview files.

    Choose H264 as the Quicktime codec and change the resolution to what ever you need.

    Your problem is your source video/camcorder.
    1. It is already highly compressed to begin with…recompression makes it much worse.
    2. The resolution is not NTSC…the height is too short for PAL or NTSC.
    3. The camera is 100% consumer, almost a toy.

    Spend $300 for a new Mini DV camcorder that uses tape.

    THe biggest reason for Sequence settings matching the resolution of the source video is real time preview. Editing HD video is tough enough on a computer, but resizing HD to SD on the fly will make a smooth preview impossible.
    Edit in the correct sequence settings and then nest that sequence in a NTSC sequence and scale, pan/scan as needed.
