Your FX is going to be difficult to do in Premiere. Best left to After Effects and masks/cameras.

My question is: Can I edit the clips in Premier Pro, export an uncompressed version, and take it straight to Encore (since the files are already MPEG-2)?
The short answer is NO. The source files are already highly compressed.
If not, can I expect to lose a lot of quality if we try to go to a DVD?
You will loose SOME quality. -

Should match your source, although GSpot shows the codec as H264, I think it is actually AVCHD “Lite” and may require a 4 barrel computer to play from the timeline. -
Premiere’s timeline audio preview can be heard either on your PC speakers or speakers connected to an external DV device….but not both!
The choice is Playback Settings. Click the Output icon in the lower right corner of the Program Window and choose Playback Settings. Choose Desktop Audio. -
Use Motion Effect in the Effects Controls palette to scale each track to 25%, then click on the word Motion and drag each video in the Program window to one side…2 pictures on one screen.

Try resetting the camera…unplug it and then plug it back in (firewire). Make sure the camera is in the DV mode.

Select a still in the timeline, go to the Effects Controls palette, twiddle open Motion and click on the word Motion..
Page up to go to the first frame of the still. Toggle Animation for Scale and Position.
In the Program window, drag the still to a new position. Page down and Arrow left to get to the last frame of the still. Drag the still to a new position.
Preview.
Next try changing Scale over time. -
CS3 and prior wont import .mp4 (H264) video. AVI is just a wrapper. Use Gspot (free) to figure out the codec, which may or not be editable.

1.0 was a pretty buggy version with a huge memory leak. Some of used CachemanX to help control memory use. Things are much better with 2.0, CS3 and CS4.
