Buy the cross-grade and send in your disks. There was a recent thread here about Apple’s response time – most got their new disks in a week or so. Make backup copies if you are worried about something happening in transit.
Also, be aware that 5.1 projects are not backwards compatible with 4.5. So save backups of your 4.5 projects if you want to be able to ‘downgrade’.

Off the top of my head:
1) Duplicate the clip to be effected on a layer above the currrent clip (say V2)
2) On the V2 clip: Grab the skin tone that you want with the Chroma Keyer. Then invert the key.
3) Apply a Gaussian blur.

BTW – I think the Canon XLH1 can do this in camera.

I’m not a lawyer either, but I can see the mom’s point of view. In my opinion, you have no right to exploit her child’s image without her consent. Words in your post like “foreground”, “can see their faces”, and “slightly fuzzy”, are setting off alarm bells in my head.
As for advice – don’t hand out business cards to people you are secretly videotaping.
And talk to a lawyer.

Right, but you can’t count on any given venue to project it right. I’ve been burned on this more often than not. Keep it 4:3 unless you want to risk having tall, skinny people.

Yes, but… Anything you add to the footage, be it filters, text, etc. will be compressed with the DV compressor.
In that case, exporting an uncompressed sequence is the way to retain maximum quality.
