Posterize Time is the effect you might be looking for…set the frame rate to 2,3 or 4. Keyframable as well.

Still need to eliminate the firewire card and the PCI bus slot…try the card in a differnt PCI slot and then another card.

In the options bar for the crop tool, enter 4 in the width and 3 in the height. Your crop will always have a 4:3 aspect ratio.

The effect previews instantly for me, although I typically use the color picker to choose the replace color. Similarity setting may be too low.

At your friend’s place did you use the same firewire cable and camera as you did at your place? A dodgy firewire cable can cause your concern.

the decision to add a transition should be made when cutting the video. You want to insure that there are 15 acceptable frames beyond your IN and OUT points, because Premiere will add those frames or complain if there is no available “handle” on either end. Acceptable frames usually means no camera panning or other objectionable motion that will ruin the transition.
Also make sure you choose “Center at Cut” option for most transitions. -
Audio playback can be thru your DV device OR PC speakers, not both. The setting is in Playback Options. This is located by clicking the Output button at the bottom of the Program monitor.

NTSC DV pixel aspect ratio can be .9 or 1.2 depending on the camcorder setting…normal or widescreen/cinema mode.

Without a description of the distortion it is difficult to reccommend a solution. Best bet would be to post a link to an mp3 or wma file for us to hear.
