I have no idea whether Software Update will continue to work for FCP 7, only that that updater link from the FCP support site is gone.
I suggest you ask Apple, presuming that anyone there is listening to customers.

If you have Mocha it may be easier.

This is indeed weird. Perhaps corrupt preferences?
Mac OS : To reset AE prefs to their defaults hold down the Command+Shift+Option keys as you launch the application.
Windows: To reset AE prefs to their defaults hold down the Control+Shift+Alt keys as you launch the application.

If the footage is indeed only black and white you could use a linear color key to key out the white background and a matte choker to clean it up.
If you need more control you could use Keylight to remove the background.

Flash is the best format. Make the video in After Effects and use Media Encoder to set cue points.
Build a video player in Flash and have it load the video and respond to the cue points.
