I do exactly this – works great – is 1080P after the last upgrade to the firmware, as far as I can see from the menu-settings
I have done 720P only so far – looks lovely

I stand by what I said – it looks lovely – and I suspect enormously better than the image the poster is seeing now.
The technical limitations that you state are true, but if it looks good it looks good.
All my clients agree.
But I agree that a mediaplayer that plays 1080p would be better.
( But didnt the last appleTV update fix that???? )

Had the same issue – and avoided the problem entirely by cheating :
Have them buy an AppleTV – and play HD from it.
Not really an answer – but a quick and easy “way out”.

I do this all the time:
Any new canon DSLR – connected to a laptop with canon software ( comes free with camera ) installed will do.
The software can set the exposure – frames per sec – total length etc.

I simply use visualhub.
Works like a charm.
I rarely use compressor for AppleTV encoding…..
