Stop. Before going any further…you do realize that HD DVD is a dead format. There are no players anymore.
If you want a hi def DVD you want to make a Blu Ray disc. You cannot do that in DVDSP

The first Compressor preset is for SD DVD. the second is for BluRay, which is HD. As an aside, you can make a simple Blu Ray disc using Compressor. You cannot author BluRay using DVDSP. Ignore any references to HDDVD in DVD Studio Pro…they are for HD DVD, not BluRay. that format is dead. do not use it.
HD video has an aspect ratio of 16:9. Theatrical movies are not usually 16:9. this may be why you saw black bars. Theatrical movies are most commonly 1.85:1 or 2.35:1. Theatres set up for different ratios usually by adjusting the curtains surrounding the screen. Film aspect ratios are commonly letterboxed when transferred to video, even when presented in 16:9. Some choose to enlarge the image to fill the frame, chopping off the sides a bit.

A guy who apparently was a Beta tester had it working on a Mac Pro 1,1, which cannot boot the 64 bit kernel.
That bodes well. He said it did not work well with intensive operations, but his system was way under powered in the RAM dept. for a 64 bit app.

I think the early 2008 is the 3,1 which can boot using the 64 bit kernel.

Oddly enough, I may end up trying MC 6 in Boot Camp using Windows 7 on that machine…since it runs “full” 64 bit

You can try the command IgnoreQTrate TRUE in the Console. This forces the import to be done frame by frame.
clip must have audio tracks removed prior to import or it won’t work.

Your computer is underpowered as far as RAM is concerned, but I dont think that the root of the problem. RAM usage is not significantly different from Snow Leopard with Lion. More likely something got corrupted when you upgraded, so if you were good before, you should be ok now.
Boot from your recovery partition, run Disk Utility, repair permissions. see where that gets you. You may have to reinstall Lion.
definitely get as much RAM as you can.

Before you recompressed it any further, just try changing the extension from m4v to .mov.

This is a normal phenomena in audio mixing. The audio gets down mixed in the timeline by 3 db per channel to compensate. FCP classic does this too (it’s adjustable in preferences, but 3 db is the default)

If upgrading to MC6 is not an option, you can compensate for the gamma shift in Compressor, but it requires a little trial and error…not exactly precise.
MC6 should make this easier, assuming it works as advertised.
