Have you tried embedding the CC on a different field?

If you have Encore CS3 or CS4, you also have Premiere Pro CS3 or CS4. The best workflow is to choose an H.264 preset for Blu-ray, export from Premiere, and then import those files into Encore.

I don’t have CS4, but I suppose one workaround would be to click the Menu or Return button in Preview.

Encore CS4 has popup menus, yes.

In past versions, when this happened it was due to the user’s operating system not associating PSD files with Photoshop.
You didn’t mention your OS, but with no applications running, try double-clicking a PSD file – which application opens the file?

It sounds like something installed on your system is interfering with Encore when it tries to access the Blu-ray drive. Have you installed other DVD or Blu-ray software?
For a quick solution – try building a Blu-ray image file, and then burning it using ImgBurn.
Then try to find out what may be causing the freeze on your system.

So you don’t see button highlights on either menu on the burned DVD? Have you tried playing the DVD in more than one player?
Also, presumably on your first menu the loop point is set to 8 seconds?

Are you importing as menu? Or importing as asset?
Import as menu is the only correct workflow for using PSD as menus, but it shouldn’t crash in any case. That said, I’ve never heard of a crash in Encore importing as menu.

Chapter playlists weren’t introduced until Encore 2.0.
The only way to do this in Encore 1.0 is to have a separate timeline for every chapter, and then set the timeline end action to the menu you want.
A small word of advice: Since Encore CS4 has just been released, you may want to consider upgrading your five year old version of Encore, which was released in 2003 (ancient, in computer software years).

Use a chapter playlist for each chapter, with an end action to Return to Last Menu.
