So your original footage is MPEG-2, but you are trying to play this on a DV codec timeline? Doesn’t sound like they would mix.
I would convert the original footage into ProRes files (using Compressor). Then create the appropriate timeline to work on in FCP.

I would use a bitrate higher than 8,000 kbits/sec (unless the size is an issue). Try 12,000 or 16,000 kbits/sec for 1920×1080 video.

I’ve always found that the key is to resize the video properly using Compressor and “Frame Controls.” Using default settings or the FCP timeline to resize will give very poor results.

I would avoid using FCP to resize your video. Use Compressor and turn on “Frame Controls” so that you can play around with the settings. I’ve also had excellent results using After Effects to resize.

I would turn on “Frame Controls” and choose the “Resize Filter” of “Better” or “Best.” Also, be sure to choose “Deinterlace” to “Better.”
The defaults usually don’t give great results.

Under “Device Control” try the setting “Uncontrollable Device.”
Also, if cost is not an issue — make sure you have a good capture device and save the video as ProRes 4:2:2. You’ll have excellent results.
For Digital8 you can capture directly on a PC with one of many utility programs. I don’t believe this option exists for OS X.
