Using the obscuration layer is the way to do it. If you need to have it go around both subjects that are on 2 separate layers, you can precompose both of the subjects into one layer and obscure the precomposition.

Playback problems like you are describing are usually caused by using bad discs (try using a different brand such as verbatim, taiyo yuden, TDK, sony), or by burning too fast. You should never burn faster than 4x for single layer, and 2.4x for dual layer. A cheap burner might also give you some problems.
Your burned disc should play back just like it previews, with the exception of how blu-ray projects preview (blu-ray previews are not a very accurate representation of your final build).

Either way you do it, it should still be creating a dvd compliant mpeg file. If you go through compressor first, you have more options and can potentially create a better quality file.

Windows XP needs to have a dvd software program to play DVD’s. Authoring in Encore will not change this issue. Although I feel Encore is a better authoring program for what I use it for (motion menus created in After Effects and photoshop menu templates), I don’t think using it will resolve your issue.

Unfortunately I’ve only heard bad things about the DVD@ccess feature in DVD Studio Pro, causing big problems on the PC among other issues. I would advise against using it. It sounds like you want what the Adobe Director 11.5 Application offers.
I’ve only used an old version of director back when it was owned by macromedia, so I can’t help you much with how to use the program, but I’m sure you can find a wealth of information by browsing the web.

If you create it in Encore, you have the advantage that anyone who has a dvd player can view it… no computer necessary. If it’s flash, it must be viewed on a computer.
The disadvantage to encore is that it doesn’t support linking to url’s or content on the disc, and it has a fixed resolution of 720×480 (NTSC) assuming it will be SD. If you go this route, you could create some impressive motion graphics using After Effects to incorporate into the Encore Authoring.
The Adobe Flash program was originally designed by macromedia, so the entire program looks very different than all the other adobe apps, and has a steeper learning curve because of this.
You will probably want to go with the format that the majority of your potential customers will be able to view. My guess is that this will be the Encore/DVD route, but you may disagree.

If you didn’t want to join them, you could create a separate timeline for each clip, then use a Playlist (not a chapter playlist) to have them all play in sequence.

You cannot let Encore re-encode the audio file for any reason. You must leave it as the ac3 file from your demux process. You are probably getting the correct audio stream when you demux, but you should double check, because sometimes dvd’s will contain both 2ch and 5.1 channel streams, and you must select the correct one.
Double check your timeline in encore to make sure you don’t have multiple clips lined up, and make sure the video starts at the very beginning of the timeline (don’t try and add a little space at the beginning), otherwise encore will need to re-encode the audio, and it will be 2ch.
If you don’t give encore a reason to transcode it, it won’t, and your clip will remain 5.1ch.

As an example of how you can match up a 3D layer with complex camera move, you can watch a sample of one of my dvd menu templates. As it transitions to the Special Features Menu, you will notice the camera not only moves in 3D space, but rotates on all axis.
