Use playlists and chapter playlists instead.

I believe that what should happen is the 4:3 footage gets stretched to 16:9 to fit the menu frame. But it may be this mismatch that is triggering your error.
In Encore, motion menus have a video background that fills the entire menu frame.
Create a new menu or asset so that the aspect ratio of your menu and video background match exactly: both 16:9 or both 4:3.

Adobe really should implement chapter playlists for Blu-ray. I’d suspect the reason this feature is not already there is that initially there were very few users authoring to Blu-ray, and the demand for these features were not high.
Now that Blu-ray sales are doing better and there’s no longer the Blu-ray/HD-DVD battle for dominance which was still going on when CS3 was released, I think there should be an effort to at least reach parity with DVD features (where possible), and add new Blu-ray features for future versions of Encore.

1280×720 @ 29.97 fps (interlaced) is not a Blu-ray legal frame size/rate. 1280×720 must be 23.976p or 59.94i.
If you use a 1280×720 @ 29.97i source, Encore will transcode it to the project preset that you choose.

Did you render the motion menu? (File > Render > Motion Menus)

Encore CS4 (and CS3) doesn’t support chapter playlists for Blu-ray. This is technically not a bug, but the lack of a comparable feature that exists in Encore for DVD export.
There’s no workaround for that except using multiple timelines as you did. Perhaps a future version of Encore will offer chapter playlists for Blu-ray?

So the aspect ratio of your menu is 4:3? In your first post you mentioned 4:3 didn’t error but that button highlights were not in the correct position.
What does Encore think the aspect ratio of your menu is? (look in Menu properties). And which version of Encore, please?

Can you tell me more about your menu? Was it from Encore’s library, or did you make it yourself?
What’s its aspect ratio? Have you got any button transitions on it?
