Set your project properties to PAL DV Widescreen (720×576, 25.000 fps). Don’t change any settings. Make sure that your Deinterlace method is set to Blend Fields.

For rendering you will need to make your own template. I would use the Sony AVC render type and start with the Internet 4:3 SD 25p template and change it to 16:9. To do this, set the Frame size to (Custom frame size) and set the Width to 1050 and Height to 576. Like this:

Your video should look great on Youtube. It it is still blocky, increase the Bit rate (bps) to 4,000,000 or higher.

Do you know what is usually the cause for these “blocks” appearing in video?

The Upload function is optional. Just disable it.
Render function will work.

@Aleksey Tarasov I tried that but the quality was still poor and blocky.

@John Rofrano Still no luck when trying your directions. How ever if I render using 1280×720 it looks much better when viewed in 720P on youtube, but still poor in lower resolutions and with an internet connection like mine 720P takes an age to buffer.

I am out of ideas as into why my footage comes out looking poor when there are people using less advanced means to edit their footage yet it comes out looking fine.

What does it look like before you upload it? What bit-rate did you use? Did you try increasing it?

Also, since Youtube doesn’t support 576 you might want to render to NTSC 873×480 instead.

Before I upload it, the video files rendered out in Vegas look fine when played in VLC media player and windows media player. it is just when uploaded to YouTube they look blocky and loose lots of quality.

I have tried many bit rates from the 3mbps you recommended all the way upto 15mbps yet they still look the same.

I am going to test NTSC 873×480 now to see what results I get.

Could you share your original clip for testing?

@Aleksey Tarasov Do you mean sharing the original .AVI clip (very large) or the rendered .MP4 clip on a file sharing site? (The rendered .MP4 clip looks fine on my computer in VLC media player).
