Does rotating & especially re-scaling from the Motion tab degrade the quality of the video?
I am using Premiere Pro 5.
Alternatively, can rotation and scale on the motion section of the effect controls panel be done on an adjustment layer?

Yes. Any rotation or rescaling of Video degrades it. Don’t know about Premiere v5, but current versions do a very good job and better than some other NLEs.
Put a Transform effect on the adjustment layer to adjust motion.
