I have an old PC that runs AE Pro CS3. The PC is P4 3GHz hyperthreading with 1GB of RAM. I am being asked (by the auto update feature of Windows XP) to download and install service pack 3. Should I do that? Will that improve performance or slow down my already slow PC?

There is no reason why you shouldnt. The latest service pack of any operating system should offer improvements to its predecessor (like the utilistaion and distribution of memory for example). You will not lose any information or files when installing this update. If anything it might just speed up your machine.
