The client uses Illustrator. What instructions do I give him
to send me the logo with a transparent background?

Save as 32-bit with alpha channel. and all layers saved .psd, .tga. .tif or .png will work as file extensions.

Thanks, Dave. Did not know that about vectors.
I had the client save as png and select transparent
background. Looks OK and edges are OK. Is there
a way to save with even better edges and transparent
    background?

I prefer targa or tif for this, but .PSD will also work.
