Just figured it out, I have to Change the Recompress setting in the Right Window to YES!

Select the line you want to recommpress, go to right window under VIDEO, and click on Recompress to change to Yes!

You BEST bet — go back and re-create the MPEG2 file from the ORIGINAL source at the proper bitrate to be small enough to begin with. Recompressing an MPEG2 file to make it smaller is NOT the best solution.

What if very little compression is done to an MPEG2? Say only 5% – 10%, would that be okay?

You’re taking a highly compressed video, decompressing every frame, and recompressing the video even MORE. I consider 0% my limit. Instead, render from Vegas at the right bitrate (there’s a chart in Vol 1 #7 of my newsletters to give you a guideline.)
