    Your problem is the fact that you’re starting with WMV as your source. Many formats (like WMV and MPEG) require Vegas to decompress and then recompress every frame. If your source had been DV-AVI, there would have been NO changes.

    As for the proper output format, it depends on what you’re wanting to do with the footage. For Print to Tape, DV-AVI would probably be your choice (unless you’re doing HDV), for DVD – use MPEG2, and for the WEB – WMV is common.
