480i clips in 720p timeline … how do I make it look good?

I am a FCP newbie … but have been shooting and editing for 15 years. What I find is, I can see in my head what I want to do, but at times cannot figure out how to make the software do what I want it to.
I just shot a product video in 720p with a Panny AG-HPX500. I have successfully edited the majority of the piece in FCP 7. However, I have one piece of track I need to cover with some SD footage I shot a few months back. I know FInal Cut will allow you to use multiple formats in a timeline … the issue is, I would like the 480 footage to fill the screen, just as the 720p footage does (i.e. no black vertical bars on the sides).
Again, I say, I know what I want to do, I just don’t know how to get there.
I have seen old SD highlight footage on ESPN, for example, that has been inter-cut into an HD piece. Instead of black bars on the sides of the SD clips, they seem to have taken the edges of the clips and blurred a copy of them into the ’empty’ space. (Not sure if I am describing this accurately … try again: SD video in the center … extended rack focused edges filling the dead space). The result is that the image fills where the black bars would be. To the viewer, you know it’s SD, but it is less jarring when inserted into a mostly HD piece.
Is there a way to do this easily in FCP 7? Or am I dreaming here?
Any suggestions would be greatly appreciated …

First off, you’ll see the quality difference when you place HD and SD side-by-side, especially as you’re zooming up the SD footage in FCP (which doesn’t resize as well as other apps or hardware). If you can uprez the SD with a hardware solution you’ll at least start with the best quality. As for the image to the sides, place your SD footage on V2. Then on V1 place the same footage (or a graphic background) and stretch, blur, colorize as you wish. The end result will be your SD center with the BKG to the sides.

The SD video has already been ingested into my system, so changing the quality with an outside hardware device is out. I have to live with what I have …
As for your recommendation, I have put my original SD media on V2 and copied it to V1. I added the Blur effect to the V1 media and rendered. But am still dealing with a 4X3 aspect ratio. How to I get the blurred video on V1 to stretch out to the 16X9 aspect ratio, revealing the blurred video? Also, by laying V2 on top V1, will I have any other issues which will prevent me from seeing the V1 layer? I tried stretching the video out anamorphically in the Sequence Settings menu, but that change affects the entire sequence, even when V2 is locked out. Thoughts?

Use the Size control in the Motion tab, or you can use Distort, also in the Motion tab.
