    I have an .avi file with dimensions 640×262 that I want to edit in FCP. When I import it using normal NTSC setting it is very stretched horizontally. I can’t figure out what custom project settings i should use, or what else I should do to fix this problem (the whole project is this one avi file). Also, if my project settings are 640×262, how can I export a letterboxed version to DV?

    To fit that into a SD video frame (720×480 or 486) is going to reqire you either blow it up and crop or accept black on the sides. I’d probably take it into AE and do your confrom there and then render a movie out to the codec you edit in. Then take it into FCP for the edit.
