I have been creating menus using still photos and text in Photoshop and
then importing them into DVD SP. Once I do this however the image
becomes distorted because the DVD SP project uses rectangular pixels,
    while Photoshop uses square.

I have tried different settings in Photoshop: (D1/DV NTSC Widescreen, NTSC D1/DV Anamorphic,
    Film/Video setting at 720 x 480, 720 x 540.

    Nothing seems to be working.
What am I doing wrong, and what can I do to solve this?

Just use the Photoshop preset for DV/NTSC, if you want/use anamorphic you need to set the display aspect in DVDSP menu inspector to 16:9 Letterbox (or 16:9 Pan and Scan) If you want a full screen 4:3 do not select anamorphic.
